Unless the situation clearly calls for merciless ganging up on the PC's by all dangerous creatures (e.g. Death Test), I think you having the goblins turn on each other when the players were fairly smashed, would (or could) tend to actually make sense. Merciless wiping everyone out would tend to be the exception rather than the rule, or need to have a specific reason for it. It can also be a good reason for PC's to show a little mercy sometimes rather than killing all hostiles.

In answer to your questions:
1 - no, I have no recollection of the game. But wish I did.
2 - Sounds like your experiment is going well. I have no problem at all with the idea of adjusting the challege of the encounter to the strength of the party. Generally I do it by having a couple of orcs be out forraging, so there is not a full compliment of guards on hand, but dumb guards arguing works too. After all, the GM is supposed to roleplay the NPCs. I am slightly less supportive of fudging dice rolls to adjust a challenge (which is something I did in my GMing youth but have moved away from now) once we are on the combat map, I let the dice fall where they may.
On a related first adventure topic - My sons looked over some of my solitaire adventures, and asked me how they worked. I explained. And I expect that this summer vaction will include the boys playing my old TFT microquests, and my newer Dark City Games adventures. How cool is that?
Speaking of Dark City, I think they have some western adventures, and western rules, so there might be another set of gun rules to look at if you are interested.
